These 4 Measures Indicate That One Software Technologies (TLV:ONE) Is Using Debt Safely

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies One Software Technologies Ltd (TLV:ONE) makes use of debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is One Software Technologies's Debt?

As you can see below, One Software Technologies had ₪259.3m of debt at June 2023, down from ₪327.7m a year prior. However, its balance sheet shows it holds ₪291.1m in cash, so it actually has ₪31.8m net cash.

How Healthy Is One Software Technologies' Balance Sheet?

The latest balance sheet data shows that One Software Technologies had liabilities of ₪1.10b due within a year, and liabilities of ₪296.7m falling due after that. Offsetting this, it had ₪291.1m in cash and ₪833.9m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪275.2m.

Of course, One Software Technologies has a market capitalization of ₪2.87b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. Despite its noteworthy liabilities, One Software Technologies boasts net cash, so it's fair to say it does not have a heavy debt load!

Also good is that One Software Technologies grew its EBIT at 14% over the last year, further increasing its ability to manage debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since One Software Technologies will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Summing Up

While it is always sensible to look at a company's total liabilities, it is very reassuring that One Software Technologies has ₪31.8m in net cash. And it impressed us with free cash flow of ₪354m, being 129% of its EBIT. So we don't think One Software Technologies's use of debt is risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
