Is Gix Internet (TLV:GIX) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Gix Internet Ltd (TLV:GIX) does carry debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Gix Internet's Net Debt?

The image below, which you can click on for greater detail, shows that Gix Internet had debt of ₪36.0m at the end of December 2022, a reduction from ₪40.5m over a year. However, it does have ₪15.0m in cash offsetting this, leading to net debt of about ₪20.9m.

How Healthy Is Gix Internet's Balance Sheet?

We can see from the most recent balance sheet that Gix Internet had liabilities of ₪103.9m falling due within a year, and liabilities of ₪14.5m due beyond that. Offsetting these obligations, it had cash of ₪15.0m as well as receivables valued at ₪76.2m due within 12 months. So it has liabilities totalling ₪27.2m more than its cash and near-term receivables, combined.

When you consider that this deficiency exceeds the company's ₪21.3m market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Looking at its net debt to EBITDA of 1.4 and interest cover of 2.8 times, it seems to us that Gix Internet is probably using debt in a pretty reasonable way. So we'd recommend keeping a close eye on the impact financing costs are having on the business. We also note that Gix Internet improved its EBIT from a last year's loss to a positive ₪8.2m. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Gix Internet will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the most recent year, Gix Internet recorded free cash flow worth 70% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Our View

Both Gix Internet's level of total liabilities and its interest cover were discouraging. But on the brighter side of life, its conversion of EBIT to free cash flow leaves us feeling more frolicsome. Taking the abovementioned factors together we do think Gix Internet's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
