Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Gix Internet Ltd (TLV:GIX) makes use of debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, plenty of companies use debt to fund growth, without any negative consequences. When we think about a company's use of debt, we first look at cash and debt together.

What Is Gix Internet's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of December 2021 Gix Internet had ₪40.5m of debt, an increase on ₪5.43m, over one year. However, it does have ₪16.8m in cash offsetting this, leading to net debt of about ₪23.7m.
A Look At Gix Internet's Liabilities
We can see from the most recent balance sheet that Gix Internet had liabilities of ₪83.4m falling due within a year, and liabilities of ₪20.4m due beyond that. Offsetting this, it had ₪16.8m in cash and ₪53.1m in receivables that were due within 12 months. So it has liabilities totalling ₪33.8m more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Gix Internet has a market capitalization of ₪58.0m, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt. There's no doubt that we learn most about debt from the balance sheet. But it is Gix Internet's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.
Over 12 months, Gix Internet reported revenue of ₪145m, which is a gain of 10%, although it did not report any earnings before interest and tax. That rate of growth is a bit slow for our taste, but it takes all types to make a world.
Caveat Emptor
Over the last twelve months Gix Internet produced an earnings before interest and tax (EBIT) loss. Indeed, it lost ₪1.7m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. For example, we would not want to see a repeat of last year's loss of ₪5.7m. In the meantime, we consider the stock very risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. Case in point: We've spotted 2 warning signs for Gix Internet you should be aware of.
