So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that The Israel Land Development Company Ltd. (TLV:ILDC) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Israel Land Development's Debt?
The image below, which you can click on for greater detail, shows that at December 2022 Israel Land Development had debt of ₪4.67b, up from ₪3.80b in one year. However, because it has a cash reserve of ₪486.7m, its net debt is less, at about ₪4.18b.
A Look At Israel Land Development's Liabilities
Zooming in on the latest balance sheet data, we can see that Israel Land Development had liabilities of ₪1.38b due within 12 months and liabilities of ₪4.60b due beyond that. Offsetting this, it had ₪486.7m in cash and ₪138.3m in receivables that were due within 12 months. So its liabilities total ₪5.35b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the ₪1.06b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Israel Land Development would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Weak interest cover of 1.2 times and a disturbingly high net debt to EBITDA ratio of 16.0 hit our confidence in Israel Land Development like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Looking on the bright side, Israel Land Development boosted its EBIT by a silky 56% in the last year. Like the milk of human kindness that sort of growth increases resilience, making the company more capable of managing debt. There's no doubt that we learn most about debt from the balance sheet. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Israel Land Development saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both Israel Land Development's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at growing its EBIT; that's encouraging. Taking into account all the aforementioned factors, it looks like Israel Land Development has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet.
