Isramco Negev 2 Limited Partnership (TLV:ISRA) Seems To Use Debt Quite Sensibly
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Isramco Negev 2 Limited Partnership (TLV:ISRA) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Isramco Negev 2 Limited Partnership Carry?
The image below, which you can click on for greater detail, shows that Isramco Negev 2 Limited Partnership had debt of US$339.4m at the end of September 2024, a reduction from US$443.5m over a year. On the flip side, it has US$96.1m in cash leading to net debt of about US$243.4m.
A Look At Isramco Negev 2 Limited Partnership's Liabilities
The latest balance sheet data shows that Isramco Negev 2 Limited Partnership had liabilities of US$254.3m due within a year, and liabilities of US$478.8m falling due after that. Offsetting these obligations, it had cash of US$96.1m as well as receivables valued at US$78.6m due within 12 months. So it has liabilities totalling US$558.4m more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Isramco Negev 2 Limited Partnership has a market capitalization of US$1.57b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Isramco Negev 2 Limited Partnership has a low net debt to EBITDA ratio of only 1.1. And its EBIT covers its interest expense a whopping 24.6 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On the other hand, Isramco Negev 2 Limited Partnership's EBIT dived 12%, over the last year. If that rate of decline in earnings continues, the company could find itself in a tight spot. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Isramco Negev 2 Limited Partnership's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Isramco Negev 2 Limited Partnership generated free cash flow amounting to a very robust 81% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.
Our View
Happily, Isramco Negev 2 Limited Partnership's impressive interest cover implies it has the upper hand on its debt. But the stark truth is that we are concerned by its EBIT growth rate. All these things considered, it appears that Isramco Negev 2 Limited Partnership can comfortably handle its current debt levels. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
