Hilan's (TLV:HLAN) Earnings May Just Be The Starting Point

Examining Cashflow Against Hilan's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Over the twelve months to December 2023, Hilan recorded an accrual ratio of -0.10. Therefore, its statutory earnings were quite a lot less than its free cashflow. To wit, it produced free cash flow of ₪298m during the period, dwarfing its reported profit of ₪216.2m. Hilan's free cash flow improved over the last year, which is generally good to see.

Our Take On Hilan's Profit Performance

As we discussed above, Hilan has perfectly satisfactory free cash flow relative to profit. Based on this observation, we consider it likely that Hilan's statutory profit actually understates its earnings potential! And on top of that, its earnings per share have grown at 63% per year over the last three years.
