Here's Why Air China (HKG:753) Has A Meaningful Debt Burden

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Air China Limited (HKG:753) does use debt in its business. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Air China's Net Debt?

The chart below, which you can click on for greater detail, shows that Air China had CN¥157.5b in debt in March 2024; about the same as the year before. However, it does have CN¥22.5b in cash offsetting this, leading to net debt of about CN¥135.1b.

How Strong Is Air China's Balance Sheet?

We can see from the most recent balance sheet that Air China had liabilities of CN¥123.1b falling due within a year, and liabilities of CN¥183.2b due beyond that. Offsetting these obligations, it had cash of CN¥22.5b as well as receivables valued at CN¥8.91b due within 12 months. So its liabilities total CN¥274.9b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the CN¥108.3b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. After all, Air China would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Weak interest cover of 0.62 times and a disturbingly high net debt to EBITDA ratio of 9.4 hit our confidence in Air China like a one-two punch to the gut. The debt burden here is substantial. One redeeming factor for Air China is that it turned last year's EBIT loss into a gain of CN¥2.1b, over the last twelve months. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Air China's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. Over the last year, Air China actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

On the face of it, Air China's interest cover left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Overall, it seems to us that Air China's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity.
