Is MOBI Development (HKG:947) Weighed On By Its Debt Load?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that MOBI Development Co., Ltd. (HKG:947) does use debt in its business. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. How Strong Is MOBI Development's Balance Sheet?

According to the last reported balance sheet, MOBI Development had liabilities of CN¥767.0m due within 12 months, and liabilities of CN¥6.70m due beyond 12 months. On the other hand, it had cash of CN¥235.8m and CN¥399.2m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥138.7m.

This is a mountain of leverage relative to its market capitalization of CN¥140.7m. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. While it does have liabilities worth noting, MOBI Development also has more cash than debt, so we're pretty confident it can manage its debt safely. Summing up, we're a little skeptical of this one, as it seems fairly risky in the absence of free cashflow. There's no doubt that we learn most about debt from the balance sheet.
