Does ISP Global (HKG:8487) Have A Healthy Balance Sheet?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies ISP Global Limited (HKG:8487) makes use of debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does ISP Global Carry?

You can click the graphic below for the historical numbers, but it shows that as of June 2023 ISP Global had CN¥80.7m of debt, an increase on CN¥28.7m, over one year. On the flip side, it has CN¥49.5m in cash leading to net debt of about CN¥31.2m.

How Strong Is ISP Global's Balance Sheet?

The latest balance sheet data shows that ISP Global had liabilities of CN¥105.7m due within a year, and liabilities of CN¥26.0m falling due after that. On the other hand, it had cash of CN¥49.5m and CN¥29.8m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥52.4m.

While this might seem like a lot, it is not so bad since ISP Global has a market capitalization of CN¥166.1m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. The balance sheet is clearly the area to focus on when you are analysing debt. But it is ISP Global's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. In the last year ISP Global wasn't profitable at an EBIT level, but managed to grow its revenue by 120%, to CN¥210m. So there's no doubt that shareholders are cheering for growth

Caveat Emptor

Even though ISP Global managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Indeed, it lost a very considerable CN¥23m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled CN¥41m in negative free cash flow over the last twelve months. So in short it's a really risky stock. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
