Is China Aerospace International Holdings (HKG:31) Using Too Much Debt?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that China Aerospace International Holdings Limited (HKG:31) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. The image below, which you can click on for greater detail, shows that at June 2025 China Aerospace International Holdings had debt of HK$1.64b, up from HK$1.34b in one year. However, it does have HK$1.42b in cash offsetting this, leading to net debt of about HK$225.5m.

A Look At China Aerospace International Holdings' Liabilities

Zooming in on the latest balance sheet data, we can see that China Aerospace International Holdings had liabilities of HK$1.96b due within 12 months and liabilities of HK$3.57b due beyond that. Offsetting this, it had HK$1.42b in cash and HK$1.28b in receivables that were due within 12 months. So it has liabilities totalling HK$2.83b more than its cash and near-term receivables, combined.

This deficit casts a shadow over the HK$1.85b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, China Aerospace International Holdings would probably need a major re-capitalization if its creditors were to demand repayment.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Our View

On the face of it, China Aerospace International Holdings's level of total liabilities left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making China Aerospace International Holdings stock a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt.
