When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Midea Real Estate Holding Limited (HKG:3990) does use debt in its business. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. How Strong Is Midea Real Estate Holding's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Midea Real Estate Holding had liabilities of CN¥199.1b due within 12 months and liabilities of CN¥47.7b due beyond that. On the other hand, it had cash of CN¥24.4b and CN¥41.4b worth of receivables due within a year. So it has liabilities totalling CN¥181.0b more than its cash and near-term receivables, combined.

This deficit casts a shadow over the CN¥12.1b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, Midea Real Estate Holding would probably need a major re-capitalization if its creditors were to demand repayment.

But on the bright side, its interest cover is a good sign, and makes us more optimistic. We're quite clear that we consider Midea Real Estate Holding to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
