David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that C&D International Investment Group Limited (HKG:1908) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does C&D International Investment Group Carry?
The image below, which you can click on for greater detail, shows that at December 2020 C&D International Investment Group had debt of CN¥55.5b, up from CN¥46.0b in one year. However, because it has a cash reserve of CN¥28.2b, its net debt is less, at about CN¥27.3b.
A Look At C&D International Investment Group's Liabilities
The latest balance sheet data shows that C&D International Investment Group had liabilities of CN¥95.7b due within a year, and liabilities of CN¥50.4b falling due after that. Offsetting these obligations, it had cash of CN¥28.2b as well as receivables valued at CN¥15.5b due within 12 months. So its liabilities total CN¥102.3b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the CN¥14.5b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, C&D International Investment Group would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
As it happens C&D International Investment Group has a fairly concerning net debt to EBITDA ratio of 5.3 but very strong interest coverage of 12.9. So either it has access to very cheap long term debt or that interest expense is going to grow! Importantly, C&D International Investment Group grew its EBIT by 52% over the last twelve months, and that growth will make it easier to handle its debt. But ultimately the future profitability of the business will decide if C&D International Investment Group can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. During the last three years, C&D International Investment Group burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
On the face of it, C&D International Investment Group's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Overall, we think it's fair to say that C&D International Investment Group has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
