We Think Hang Lung Properties (HKG:101) Can Stay On Top Of Its Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Hang Lung Properties Limited (HKG:101) does use debt in its business. But the real question is whether this debt is making the company risky.

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. How Much Debt Does Hang Lung Properties Carry?

As you can see below, Hang Lung Properties had HK$33.2b of debt, at June 2020, which is about the same as the year before. You can click the chart for greater detail. However, it also had HK$3.19b in cash, and so its net debt is HK$30.0b.

A Look At Hang Lung Properties's Liabilities

Zooming in on the latest balance sheet data, we can see that Hang Lung Properties had liabilities of HK$14.7b due within 12 months and liabilities of HK$38.7b due beyond that. Offsetting this, it had HK$3.19b in cash and HK$2.08b in receivables that were due within 12 months. So its liabilities total HK$48.1b more than the combination of its cash and short-term receivables.

This deficit isn't so bad because Hang Lung Properties is worth a massive HK$85.0b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Strangely Hang Lung Properties has a sky high EBITDA ratio of 5.2, implying high debt, but a strong interest coverage of 1k. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Importantly Hang Lung Properties's EBIT was essentially flat over the last twelve months. We would prefer to see some earnings growth, because that always helps diminish debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Hang Lung Properties's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Hang Lung Properties generated free cash flow amounting to a very robust 81% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.

Our View

Hang Lung Properties's interest cover was a real positive on this analysis, as was its conversion of EBIT to free cash flow. But truth be told its net debt to EBITDA had us nibbling our nails. Considering this range of data points, we think Hang Lung Properties is in a good position to manage its debt levels. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. When analysing debt levels, the balance sheet is the obvious place to start.
