Here's Why Hang Lung Properties (HKG:101) Has A Meaningful Debt Burden

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Hang Lung Properties Limited (HKG:101) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. A Look At Hang Lung Properties' Liabilities

Zooming in on the latest balance sheet data, we can see that Hang Lung Properties had liabilities of HK$14.8b due within 12 months and liabilities of HK$54.7b due beyond that. On the other hand, it had cash of HK$5.23b and HK$3.28b worth of receivables due within a year. So it has liabilities totalling HK$61.0b more than its cash and near-term receivables, combined.

This is a mountain of leverage relative to its market capitalization of HK$69.9b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Strangely Hang Lung Properties has a sky high EBITDA ratio of 6.1, implying high debt, but a strong interest coverage of 17.7. But its interest cover tells a very different story, and suggests some resilience. When we consider all the factors discussed, it seems to us that Hang Lung Properties is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet.
