Lesi Group (HKG:2540) Has A Pretty Healthy Balance Sheet
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Lesi Group Limited (HKG:2540) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The image below, which you can click on for greater detail, shows that at June 2024 Lesi Group had debt of CN¥55.3m, up from CN¥50.5m in one year. But it also has CN¥94.1m in cash to offset that, meaning it has CN¥38.8m net cash.
How Healthy Is Lesi Group's Balance Sheet?
The latest balance sheet data shows that Lesi Group had liabilities of CN¥244.4m due within a year, and liabilities of CN¥2.17m falling due after that. Offsetting this, it had CN¥94.1m in cash and CN¥359.6m in receivables that were due within 12 months. So it can boast CN¥207.1m more liquid assets than total liabilities.
This surplus suggests that Lesi Group is using debt in a way that is appears to be both safe and conservative. Given it has easily adequate short term liquidity, we don't think it will have any issues with its lenders. Simply put, the fact that Lesi Group has more cash than debt is arguably a good indication that it can manage its debt safely.
On the other hand, Lesi Group's EBIT dived 17%, over the last year. We think hat kind of performance, if repeated frequently, could well lead to difficulties for the stock. When analysing debt levels, the balance sheet is the obvious place to start. But it is Lesi Group's earnings that will influence how the balance sheet holds up in the future. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. During the last three years, Lesi Group burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

While we empathize with investors who find debt concerning, you should keep in mind that Lesi Group has net cash of CN¥38.8m, as well as more liquid assets than liabilities. So we are not troubled with Lesi Group's debt use. The balance sheet is clearly the area to focus on when you are analysing debt.
