XD Inc. (HKG:2400) Stock's Been Sliding But Fundamentals Look Decent: Will The Market Correct The Share Price In The Future?

XD (HKG:2400) has had a rough three months with its share price down 8.7%. However, stock prices are usually driven by a company’s financials over the long term, which in this case look pretty respectable. In this article, we decided to focus on XD's ROE.

Return on Equity or ROE is a test of how effectively a company is growing its value and managing investors’ money. Put another way, it reveals the company's success at turning shareholder investments into profits.

How Is ROE Calculated?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for XD is:

2.2% = CN¥56m ÷ CN¥2.6b (Based on the trailing twelve months to December 2020).

The 'return' is the profit over the last twelve months. That means that for every HK$1 worth of shareholders' equity, the company generated HK$0.02 in profit.

What Has ROE Got To Do With Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

XD's Earnings Growth And 2.2% ROE

As you can see, XD's ROE looks pretty weak. Even compared to the average industry ROE of 13%, the company's ROE is quite dismal. Although, we can see that XD saw a modest net income growth of 17% over the past five years. Therefore, the growth in earnings could probably have been caused by other variables. For example, it is possible that the company's management has made some good strategic decisions, or that the company has a low payout ratio.

Next, on comparing with the industry net income growth, we found that XD's reported growth was lower than the industry growth of 31% in the same period, which is not something we like to see.

Overall, we feel that XD certainly does have some positive factors to consider. Specifically, its fairly high earnings growth number, which no doubt was backed by the company's high earnings retention. Still, the low ROE means that all that reinvestment is not reaping a lot of benefit to the investors.
