Investors Could Be Concerned With Shandong Fengxiang's (HKG:9977) Returns On Capital
If you're not sure where to start when looking for the next multi-bagger, there are a few key trends you should keep an eye out for. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. Having said that, from a first glance at Shandong Fengxiang (HKG:9977) we aren't jumping out of our chairs at how returns are trending, but let's have a deeper look.
What is Return On Capital Employed (ROCE)?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on Shandong Fengxiang is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.052 = CN¥205m ÷ (CN¥6.4b - CN¥2.5b) (Based on the trailing twelve months to June 2021).
So, Shandong Fengxiang has an ROCE of 5.2%. Ultimately, that's a low return and it under-performs the Food industry average of 9.8%.

What The Trend Of ROCE Can Tell Us
On the surface, the trend of ROCE at Shandong Fengxiang doesn't inspire confidence. Around four years ago the returns on capital were 25%, but since then they've fallen to 5.2%. However it looks like Shandong Fengxiang might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It may take some time before the company starts to see any change in earnings from these investments.
On a related note, Shandong Fengxiang has decreased its current liabilities to 39% of total assets. That could partly explain why the ROCE has dropped. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.
The Key Takeaway
To conclude, we've found that Shandong Fengxiang is reinvesting in the business, but returns have been falling. And in the last year, the stock has given away 46% so the market doesn't look too hopeful on these trends strengthening any time soon. Therefore based on the analysis done in this article, we don't think Shandong Fengxiang has the makings of a multi-bagger.
