Fairwood Holdings Limited (HKG:52) has announced that on 30th of December, it will be paying a dividend ofHK$0.18, which a reduction from last year's comparable dividend. The yield is still above the industry average at 5.3%.
Our analysis indicates that 52 is potentially undervalued!
Fairwood Holdings Is Paying Out More Than It Is Earning
A big dividend yield for a few years doesn't mean much if it can't be sustained. Prior to this announcement, the company was paying out 228% of what it was earning, however the dividend was quite comfortably covered by free cash flows at a cash payout ratio of only 15%. Healthy cash flows are always a positive sign, especially when they quite easily cover the dividend.
If the company can't turn things around, EPS could fall by 31.7% over the next year. If the dividend continues along recent trends, we estimate the payout ratio could reach 317%, which could put the dividend in jeopardy if the company's earnings don't improve.
Dividend Volatility
While the company has been paying a dividend for a long time, it has cut the dividend at least once in the last 10 years. The annual payment during the last 10 years was HK$1.00 in 2012, and the most recent fiscal year payment was HK$0.58. This works out to be a decline of approximately 5.3% per year over that time. Declining dividends isn't generally what we look for as they can indicate that the company is running into some challenges.
The Dividend Has Limited Growth Potential
Given that dividend payments have been shrinking like a glacier in a warming world, we need to check if there are some bright spots on the horizon. Earnings per share has been sinking by 32% over the last five years. Dividend payments are likely to come under some pressure unless EPS can pull out of the nosedive it is in.
The Dividend Could Prove To Be Unreliable
Overall, the dividend looks like it may have been a bit high, which explains why it has now been cut. The company is generating plenty of cash, which could maintain the dividend for a while, but the track record hasn't been great. This company is not in the top tier of income providing stocks.
Market movements attest to how highly valued a consistent dividend policy is compared to one which is more unpredictable.
