We Think Shun Ho Property Investments (HKG:219) Is Taking Some Risk With Its Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Shun Ho Property Investments Limited (HKG:219) does carry debt. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is Shun Ho Property Investments's Net Debt?

As you can see below, Shun Ho Property Investments had HK$816.2m of debt at December 2020, down from HK$900.8m a year prior. However, because it has a cash reserve of HK$173.7m, its net debt is less, at about HK$642.5m.

How Healthy Is Shun Ho Property Investments' Balance Sheet?

According to the last reported balance sheet, Shun Ho Property Investments had liabilities of HK$289.8m due within 12 months, and liabilities of HK$833.0m due beyond 12 months. On the other hand, it had cash of HK$173.7m and HK$13.1m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$936.0m.

Given this deficit is actually higher than the company's market capitalization of HK$660.0m, we think shareholders really should watch Shun Ho Property Investments's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Shun Ho Property Investments has a debt to EBITDA ratio of 3.6 and its EBIT covered its interest expense 4.6 times. This suggests that while the debt levels are significant, we'd stop short of calling them problematic. Shareholders should be aware that Shun Ho Property Investments's EBIT was down 53% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Happily for any shareholders, Shun Ho Property Investments actually produced more free cash flow than EBIT over the last three years. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

On the face of it, Shun Ho Property Investments's level of total liabilities left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Overall, we think it's fair to say that Shun Ho Property Investments has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
