Would Major Holdings (HKG:1389) Be Better Off With Less Debt?
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Major Holdings Limited (HKG:1389) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Major Holdings's Debt?
The image below, which you can click on for greater detail, shows that at September 2020 Major Holdings had debt of HK$27.6m, up from HK$19.7m in one year. However, because it has a cash reserve of HK$13.6m, its net debt is less, at about HK$14.1m.
How Strong Is Major Holdings' Balance Sheet?
We can see from the most recent balance sheet that Major Holdings had liabilities of HK$55.1m falling due within a year, and liabilities of HK$2.93m due beyond that. Offsetting this, it had HK$13.6m in cash and HK$27.9m in receivables that were due within 12 months. So its liabilities total HK$16.6m more than the combination of its cash and short-term receivables.
Since publicly traded Major Holdings shares are worth a total of HK$126.4m, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Major Holdings will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Over 12 months, Major Holdings made a loss at the EBIT level, and saw its revenue drop to HK$125m, which is a fall of 16%. That's not what we would hope to see.
Caveat Emptor
Not only did Major Holdings's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost a very considerable HK$21m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. For example, we would not want to see a repeat of last year's loss of HK$26m. In the meantime, we consider the stock very risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
