OKG Technology Holdings (HKG:1499) Takes On Some Risk With Its Use Of Debt
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that OKG Technology Holdings Limited (HKG:1499) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does OKG Technology Holdings Carry?
As you can see below, OKG Technology Holdings had HK$549.5m of debt at March 2023, down from HK$586.2m a year prior. However, it also had HK$105.3m in cash, and so its net debt is HK$444.2m.
A Look At OKG Technology Holdings' Liabilities
The latest balance sheet data shows that OKG Technology Holdings had liabilities of HK$894.9m due within a year, and liabilities of HK$1.69m falling due after that. On the other hand, it had cash of HK$105.3m and HK$103.6m worth of receivables due within a year. So it has liabilities totalling HK$687.8m more than its cash and near-term receivables, combined.
This deficit isn't so bad because OKG Technology Holdings is worth HK$1.40b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
As it happens OKG Technology Holdings has a fairly concerning net debt to EBITDA ratio of 6.7 but very strong interest coverage of 11.8. So either it has access to very cheap long term debt or that interest expense is going to grow! Notably, OKG Technology Holdings made a loss at the EBIT level, last year, but improved that to positive EBIT of HK$57m in the last twelve months. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since OKG Technology Holdings will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. During the last year, OKG Technology Holdings burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both OKG Technology Holdings's net debt to EBITDA and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making OKG Technology Holdings stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. There's no doubt that we learn most about debt from the balance sheet.
