So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that CCT Fortis Holdings Limited (HKG:138) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does CCT Fortis Holdings Carry?
The chart below, which you can click on for greater detail, shows that CCT Fortis Holdings had HK$1.51b in debt in June 2024; about the same as the year before. However, because it has a cash reserve of HK$109.0m, its net debt is less, at about HK$1.40b.
How Strong Is CCT Fortis Holdings' Balance Sheet?
The latest balance sheet data shows that CCT Fortis Holdings had liabilities of HK$1.30b due within a year, and liabilities of HK$765.0m falling due after that. Offsetting this, it had HK$109.0m in cash and HK$169.0m in receivables that were due within 12 months. So its liabilities total HK$1.79b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the HK$176.5m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, CCT Fortis Holdings would probably need a major re-capitalization if its creditors were to demand repayment. Reflecting on this and the significant total liabilities, it's hard to know what to say about the stock because of our intense dis-affinity for it. Sure, the company might have a nice story about how they are going on to a brighter future. But the fact is that it incinerated HK$72m of cash in the last twelve months, and has precious few liquid assets in comparison to its liabilities. So is this a high risk stock? We think so, and we'd avoid it. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
