These 4 Measures Indicate That Gama Aviation (LON:GMAA) Is Using Debt Extensively
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Gama Aviation Plc (LON:GMAA) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Gama Aviation's Debt?
You can click the graphic below for the historical numbers, but it shows that Gama Aviation had US$23.7m of debt in June 2023, down from US$55.1m, one year before. However, because it has a cash reserve of US$11.6m, its net debt is less, at about US$12.1m.
How Healthy Is Gama Aviation's Balance Sheet?
According to the last reported balance sheet, Gama Aviation had liabilities of US$82.4m due within 12 months, and liabilities of US$63.9m due beyond 12 months. Offsetting this, it had US$11.6m in cash and US$56.3m in receivables that were due within 12 months. So it has liabilities totalling US$78.4m more than its cash and near-term receivables, combined.
Given this deficit is actually higher than the company's market capitalization of US$68.8m, we think shareholders really should watch Gama Aviation's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Given net debt is only 0.89 times EBITDA, it is initially surprising to see that Gama Aviation's EBIT has low interest coverage of 1.7 times. So while we're not necessarily alarmed we think that its debt is far from trivial. Notably, Gama Aviation made a loss at the EBIT level, last year, but improved that to positive EBIT of US$7.3m in the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Gama Aviation's earnings that will influence how the balance sheet holds up in the future. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the last year, Gama Aviation actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
Neither Gama Aviation's ability to cover its interest expense with its EBIT nor its level of total liabilities gave us confidence in its ability to take on more debt. But the good news is it seems to be able to convert EBIT to free cash flow with ease. Looking at all the angles mentioned above, it does seem to us that Gama Aviation is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. When analysing debt levels, the balance sheet is the obvious place to start.
