Here's Why We're Not Too Worried About Zegona Communications' (LON:ZEG) Cash Burn Situation
Just because a business does not make any money, does not mean that the stock will go down. For example, Zegona Communications (LON:ZEG) shareholders have done very well over the last year, with the share price soaring by 327%. But the harsh reality is that very many loss making companies burn through all their cash and go bankrupt.
So notwithstanding the buoyant share price, we think it's well worth asking whether Zegona Communications' cash burn is too risky. In this article, we define cash burn as its annual (negative) free cash flow, which is the amount of money a company spends each year to fund its growth. We'll start by comparing its cash burn with its cash reserves in order to calculate its cash runway.

How Is Zegona Communications' Cash Burn Changing Over Time?
Because Zegona Communications isn't currently generating revenue, we consider it an early-stage business. So while we can't look to sales to understand growth, we can look at how the cash burn is changing to understand how expenditure is trending over time. Cash burn was pretty flat over the last year, which suggests that management are holding spending steady while the business advances its strategy. While the past is always worth studying, it is the future that matters most of all. So you might want to take a peek at how much the company is expected to grow in the next few years.
How Hard Would It Be For Zegona Communications To Raise More Cash For Growth?
Since its cash burn is increasing (albeit only slightly), Zegona Communications shareholders should still be mindful of the possibility it will require more cash in the future. Companies can raise capital through either debt or equity. Commonly, a business will sell new shares in itself to raise cash and drive growth. We can compare a company's cash burn to its market capitalisation to get a sense for how many new shares a company would have to issue to fund one year's operations.
Zegona Communications has a market capitalisation of €1.8b and burnt through €3.9m last year, which is 0.2% of the company's market value. That means it could easily issue a few shares to fund more growth, and might well be in a position to borrow cheaply.
