Do Gear4music (Holdings)'s (LON:G4M) Earnings Warrant Your Attention?

Like a puppy chasing its tail, some new investors often chase 'the next big thing', even if that means buying 'story stocks' without revenue, let alone profit. Unfortunately, high risk investments often have little probability of ever paying off, and many investors pay a price to learn their lesson.

In the age of tech-stock blue-sky investing, my choice may seem old fashioned; I still prefer profitable companies like Gear4music (Holdings) (LON:G4M). While that doesn't make the shares worth buying at any price, you can't deny that successful capitalism requires profit, eventually. Loss-making companies are always racing against time to reach financial sustainability, but time is often a friend of the profitable company, especially if it is growing.

Gear4music (Holdings)'s Improving Profits

In business, though not in life, profits are a key measure of success; and share prices tend to reflect earnings per share (EPS). So like a ray of sunshine through a gap in the clouds, improving EPS is considered a good sign. It is therefore awe-striking that Gear4music (Holdings)'s EPS went from UK£0.12 to UK£0.60 in just one year. When you see earnings grow that quickly, it often means good things ahead for the company. Could this be a sign that the business has reached an inflection point?

I like to see top-line growth as an indication that growth is sustainable, and I look for a high earnings before interest and taxation (EBIT) margin to point to a competitive moat (though some companies with low margins also have moats). Gear4music (Holdings) shareholders can take confidence from the fact that EBIT margins are up from 3.4% to 9.8%, and revenue is growing. That's great to see, on both counts.

Are Gear4music (Holdings) Insiders Aligned With All Shareholders?

I like company leaders to have some skin in the game, so to speak, because it increases alignment of incentives between the people running the business, and its true owners. So it is good to see that Gear4music (Holdings) insiders have a significant amount of capital invested in the stock. Given insiders own a small fortune of shares, currently valued at UK£58m, they have plenty of motivation to push the business to succeed. At 32% of the company, the co-investment by insiders gives me confidence that management will make long-term focussed decisions.

It means a lot to see insiders invested in the business, but I find myself wondering if remuneration policies are shareholder friendly. A brief analysis of the CEO compensation suggests they are. I discovered that the median total compensation for the CEOs of companies like Gear4music (Holdings) with market caps between UK£72m and UK£290m is about UK£416k.

Gear4music (Holdings) offered total compensation worth UK£228k to its CEO in the year to . That seems pretty reasonable, especially given its below the median for similar sized companies. CEO compensation is hardly the most important aspect of a company to consider, but when its reasonable that does give me a little more confidence that leadership are looking out for shareholder interests. It can also be a sign of good governance, more generally.

Does Gear4music (Holdings) Deserve A Spot On Your Watchlist?

Gear4music (Holdings)'s earnings per share have taken off like a rocket aimed right at the moon. The cherry on top is that insiders own a bucket-load of shares, and the CEO pay seems really quite reasonable. The strong EPS improvement suggests the businesses is humming along. Big growth can make big winners, so I do think Gear4music (Holdings) is worth considering carefully. We don't want to rain on the parade too much, but we did also find 1 warning sign for Gear4music (Holdings) that you need to be mindful of.

Although Gear4music (Holdings) certainly looks good to me, I would like it more if insiders were buying up shares. If you like to see insider buying, too, then this free list of growing companies that insiders are buying, could be exactly what you're looking for.
