Statutory Profit Doesn't Reflect How Good London & Associated Properties' (LON:LAS) Earnings Are

Examining Cashflow Against London & Associated Properties' Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

For the year to December 2022, London & Associated Properties had an accrual ratio of -0.38. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. To wit, it produced free cash flow of UK£31m during the period, dwarfing its reported profit of UK£2.70m. London & Associated Properties' free cash flow improved over the last year, which is generally good to see.

Our Take On London & Associated Properties' Profit Performance

As we discussed above, London & Associated Properties' accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think London & Associated Properties' underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem!
