Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that First Property Group plc (LON:FPO) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is First Property Group's Debt?
As you can see below, First Property Group had UK£9.81m of debt at September 2024, down from UK£12.0m a year prior. However, it also had UK£5.89m in cash, and so its net debt is UK£3.92m.
How Strong Is First Property Group's Balance Sheet?
The latest balance sheet data shows that First Property Group had liabilities of UK£19.9m due within a year, and liabilities of UK£11.5m falling due after that. Offsetting these obligations, it had cash of UK£5.89m as well as receivables valued at UK£3.06m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by UK£22.4m.
Given this deficit is actually higher than the company's market capitalization of UK£20.8m, we think shareholders really should watch First Property Group's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
First Property Group shareholders face the double whammy of a high net debt to EBITDA ratio (29.3), and fairly weak interest coverage, since EBIT is just 0.31 times the interest expense. The debt burden here is substantial. However, it should be some comfort for shareholders to recall that First Property Group actually grew its EBIT by a hefty 435%, over the last 12 months. If it can keep walking that path it will be in a position to shed its debt with relative ease. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if First Property Group can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Happily for any shareholders, First Property Group actually produced more free cash flow than EBIT over the last two years. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
While First Property Group's interest cover has us nervous. To wit both its conversion of EBIT to free cash flow and EBIT growth rate were encouraging signs. Looking at all the angles mentioned above, it does seem to us that First Property Group is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
