Caspian Sunrise's (LON:CASP) Profits Appear To Have Quality Issues

Zooming In On Caspian Sunrise's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Over the twelve months to December 2023, Caspian Sunrise recorded an accrual ratio of 0.28. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, which is hardly a good thing. Over the last year it actually had negative free cash flow of US$6.6m, in contrast to the aforementioned profit of US$10.6m. It's worth noting that Caspian Sunrise generated positive FCF of US$6.4m a year ago, so at least they've done it in the past.

Our Take On Caspian Sunrise's Profit Performance
Caspian Sunrise didn't convert much of its profit to free cash flow in the last year, which some investors may consider rather suboptimal. Therefore, it seems possible to us that Caspian Sunrise's true underlying earnings power is actually less than its statutory profit. The good news is that, its earnings per share increased by 6.3% in the last year. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. So while earnings quality is important, it's equally important to consider the risks facing Caspian Sunrise at this point in time.
