It Might Not Be A Great Idea To Buy Churchill China plc (LON:CHH) For Its Next Dividend
Churchill China plc (LON:CHH) stock is about to trade ex-dividend in 3 days. The ex-dividend date is one business day before a company's record date, which is the date on which the company determines which shareholders are entitled to receive a dividend. The ex-dividend date is important as the process of settlement involves two full business days. So if you miss that date, you would not show up on the company's books on the record date. Thus, you can purchase Churchill China's shares before the 12th of September in order to receive the dividend, which the company will pay on the 11th of October.
The company's next dividend payment will be UK£0.115 per share, on the back of last year when the company paid a total of UK£0.36 to shareholders. Looking at the last 12 months of distributions, Churchill China has a trailing yield of approximately 3.8% on its current stock price of UK£9.60. Dividends are a major contributor to investment returns for long term holders, but only if the dividend continues to be paid. We need to see whether the dividend is covered by earnings and if it's growing.

Dividends are typically paid from company earnings. If a company pays more in dividends than it earned in profit, then the dividend could be unsustainable. Churchill China paid out 51% of its earnings to investors last year, a normal payout level for most businesses. Yet cash flows are even more important than profits for assessing a dividend, so we need to see if the company generated enough cash to pay its distribution. Churchill China paid out more free cash flow than it generated - 183%, to be precise - last year, which we think is concerningly high. We're curious about why the company paid out more cash than it generated last year, since this can be one of the early signs that a dividend may be unsustainable.
While Churchill China's dividends were covered by the company's reported profits, cash is somewhat more important, so it's not great to see that the company didn't generate enough cash to pay its dividend. Cash is king, as they say, and were Churchill China to repeatedly pay dividends that aren't well covered by cashflow, we would consider this a warning sign.

Have Earnings And Dividends Been Growing?
Companies that aren't growing their earnings can still be valuable, but it is even more important to assess the sustainability of the dividend if it looks like the company will struggle to grow. If earnings decline and the company is forced to cut its dividend, investors could watch the value of their investment go up in smoke. That explains why we're not overly excited about Churchill China's flat earnings over the past five years. We'd take that over an earnings decline any day, but in the long run, the best dividend stocks all grow their earnings per share. Earnings have been growing somewhat, but we're concerned dividend payments consumed most of the company's cash flow over the past year.
Many investors will assess a company's dividend performance by evaluating how much the dividend payments have changed over time. Churchill China has delivered 9.4% dividend growth per year on average over the past 10 years.
To Sum It Up
Is Churchill China an attractive dividend stock, or better left on the shelf? In addition to earnings being flat, Churchill China is paying out a reasonable percentage of its earnings as profits. However, the dividend was not well covered by free cash flow. Bottom line: Churchill China has some unfortunate characteristics that we think could lead to sub-optimal outcomes for dividend investors.
So if you're still interested in Churchill China despite it's poor dividend qualities, you should be well informed on some of the risks facing this stock. Case in point: We've spotted 1 warning sign for Churchill China you should be aware of.
