Here's Why AIREA (LON:AIEA) Can Manage Its Debt Responsibly

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies AIREA plc (LON:AIEA) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does AIREA Carry?

The image below, which you can click on for greater detail, shows that AIREA had debt of UK£2.59m at the end of December 2022, a reduction from UK£3.53m over a year. However, its balance sheet shows it holds UK£5.76m in cash, so it actually has UK£3.17m net cash.

A Look At AIREA's Liabilities

Zooming in on the latest balance sheet data, we can see that AIREA had liabilities of UK£4.26m due within 12 months and liabilities of UK£4.45m due beyond that. Offsetting this, it had UK£5.76m in cash and UK£2.04m in receivables that were due within 12 months. So it has liabilities totalling UK£898.0k more than its cash and near-term receivables, combined.

Of course, AIREA has a market capitalization of UK£12.5m, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. While it does have liabilities worth noting, AIREA also has more cash than debt, so we're pretty confident it can manage its debt safely.

In addition to that, we're happy to report that AIREA has boosted its EBIT by 66%, thus reducing the spectre of future debt repayments. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since AIREA will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. While AIREA has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Looking at the most recent two years, AIREA recorded free cash flow of 43% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.

Summing Up

While it is always sensible to look at a company's total liabilities, it is very reassuring that AIREA has UK£3.17m in net cash. And we liked the look of last year's 66% year-on-year EBIT growth. So is AIREA's debt a risk? It doesn't seem so to us. There's no doubt that we learn most about debt from the balance sheet.
