Babcock International Group (LON:BAB) Seems To Use Debt Quite Sensibly

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Babcock International Group PLC (LON:BAB) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. How Strong Is Babcock International Group's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Babcock International Group had liabilities of UK£1.88b due within 12 months and liabilities of UK£1.24b due beyond that. On the other hand, it had cash of UK£619.4m and UK£771.5m worth of receivables due within a year. So its liabilities total UK£1.73b more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its market capitalization of UK£2.63b, so it does suggest shareholders should keep an eye on Babcock International Group's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Our View

Happily, Babcock International Group's impressive EBIT growth rate implies it has the upper hand on its debt. But, on a more sombre note, we are a little concerned by its level of total liabilities. Looking at all the aforementioned factors together, it strikes us that Babcock International Group can handle its debt fairly comfortably. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
