Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that RA International Group plc (LON:RAI) does use debt in its business. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. What Is RA International Group's Debt?
You can click the graphic below for the historical numbers, but it shows that as of December 2022 RA International Group had US$14.0m of debt, an increase on US$10.0m, over one year. However, it does have US$7.51m in cash offsetting this, leading to net debt of about US$6.49m.
How Strong Is RA International Group's Balance Sheet?
The latest balance sheet data shows that RA International Group had liabilities of US$8.72m due within a year, and liabilities of US$19.5m falling due after that. On the other hand, it had cash of US$7.51m and US$16.4m worth of receivables due within a year. So it has liabilities totalling US$4.30m more than its cash and near-term receivables, combined.
Of course, RA International Group has a market capitalization of US$27.9m, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine RA International Group's ability to maintain a healthy balance sheet going forward. Over 12 months, RA International Group reported revenue of US$63m, which is a gain of 15%, although it did not report any earnings before interest and tax. That rate of growth is a bit slow for our taste, but it takes all types to make a world.
Caveat Emptor
Importantly, RA International Group had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost a very considerable US$6.5m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through US$2.3m of cash over the last year. So suffice it to say we consider the stock very risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
