Here's Why Aeroports de Paris (EPA:ADP) Is Weighed Down By Its Debt Load

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Aeroports de Paris SA (EPA:ADP) does use debt in its business. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, plenty of companies use debt to fund growth, without any negative consequences. What Is Aeroports de Paris's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of June 2020 Aeroports de Paris had €9.41b of debt, an increase on €7.63b, over one year. However, it also had €2.88b in cash, and so its net debt is €6.54b.
How Healthy Is Aeroports de Paris's Balance Sheet?
According to the last reported balance sheet, Aeroports de Paris had liabilities of €2.63b due within 12 months, and liabilities of €9.83b due beyond 12 months. On the other hand, it had cash of €2.88b and €1.03b worth of receivables due within a year. So its liabilities total €8.55b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its very significant market capitalization of €10.6b, so it does suggest shareholders should keep an eye on Aeroports de Paris's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Aeroports de Paris shareholders face the double whammy of a high net debt to EBITDA ratio (5.6), and fairly weak interest coverage, since EBIT is just 1.7 times the interest expense. This means we'd consider it to have a heavy debt load. Worse, Aeroports de Paris's EBIT was down 65% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. In the last three years, Aeroports de Paris's free cash flow amounted to 35% of its EBIT, less than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
To be frank both Aeroports de Paris's interest cover and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But at least its conversion of EBIT to free cash flow is not so bad. It's also worth noting that Aeroports de Paris is in the Infrastructure industry, which is often considered to be quite defensive. We're quite clear that we consider Aeroports de Paris to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
