Shareholders Can Be Confident That H&K's (EPA:MLHK) Earnings Are High Quality
H&K AG (EPA:MLHK) just reported healthy earnings but the stock price didn't move much. We think that investors have missed some encouraging factors underlying the profit figures.
Examining Cashflow Against H&K's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
H&K has an accrual ratio of -0.20 for the year to September 2025. Therefore, its statutory earnings were very significantly less than its free cashflow. Indeed, in the last twelve months it reported free cash flow of €73m, well over the €34.0m it reported in profit. H&K's free cash flow improved over the last year, which is generally good to see.

Our Take On H&K's Profit Performance
Happily for shareholders, H&K produced plenty of free cash flow to back up its statutory profit numbers. Because of this, we think H&K's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! And the EPS is up 22% over the last twelve months. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors.
