Health Check: How Prudently Does Cerinnov Group (EPA:ALPCV) Use Debt?
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Cerinnov Group SA (EPA:ALPCV) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Cerinnov Group's Debt?
As you can see below, Cerinnov Group had €9.18m of debt at June 2021, down from €10.00m a year prior. However, because it has a cash reserve of €2.31m, its net debt is less, at about €6.87m.
A Look At Cerinnov Group's Liabilities
According to the last reported balance sheet, Cerinnov Group had liabilities of €7.05m due within 12 months, and liabilities of €8.41m due beyond 12 months. Offsetting these obligations, it had cash of €2.31m as well as receivables valued at €5.39m due within 12 months. So its liabilities total €7.76m more than the combination of its cash and short-term receivables.
When you consider that this deficiency exceeds the company's €7.19m market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Cerinnov Group's ability to maintain a healthy balance sheet going forward. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
In the last year Cerinnov Group had a loss before interest and tax, and actually shrunk its revenue by 34%, to €7.7m. That makes us nervous, to say the least.
Caveat Emptor
While Cerinnov Group's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Its EBIT loss was a whopping €2.8m. When we look at that alongside the significant liabilities, we're not particularly confident about the company. We'd want to see some strong near-term improvements before getting too interested in the stock. It's fair to say the loss of €3.3m didn't encourage us either; we'd like to see a profit. And until that time we think this is a risky stock. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. We've identified 3 warning signs with Cerinnov Group (at least 2 which can't be ignored) , and understanding them should be part of your investment process.
At the end of the day, it's often better to focus on companies that are free from net debt. You can access our special list of such companies (all with a track record of profit growth). It's free.
