Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Musti Group Oyj (HEL:MUSTI) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

How Much Debt Does Musti Group Oyj Carry?
The chart below, which you can click on for greater detail, shows that Musti Group Oyj had €49.8m in debt in June 2021; about the same as the year before. On the flip side, it has €13.5m in cash leading to net debt of about €36.3m.
How Healthy Is Musti Group Oyj's Balance Sheet?
We can see from the most recent balance sheet that Musti Group Oyj had liabilities of €67.5m falling due within a year, and liabilities of €109.9m due beyond that. Offsetting this, it had €13.5m in cash and €8.00m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €155.9m.
Given Musti Group Oyj has a market capitalization of €1.21b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Musti Group Oyj's net debt is only 0.95 times its EBITDA. And its EBIT covers its interest expense a whopping 28.7 times over. So we're pretty relaxed about its super-conservative use of debt. In addition to that, we're happy to report that Musti Group Oyj has boosted its EBIT by 69%, thus reducing the spectre of future debt repayments. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Musti Group Oyj can strengthen its balance sheet over time. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last two years, Musti Group Oyj actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
Musti Group Oyj's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Considering this range of factors, it seems to us that Musti Group Oyj is quite prudent with its debt, and the risks seem well managed. So the balance sheet looks pretty healthy, to us.
