Here's Why Altia Oyj's (HEL:ALTIA) Statutory Earnings Are Arguably Too Conservative
It might be old fashioned, but we really like to invest in companies that make a profit, each and every year. That said, the current statutory profit is not always a good guide to a company's underlying profitability. Today we'll focus on whether this year's statutory profits are a good guide to understanding Altia Oyj (HEL:ALTIA).
We like the fact that Altia Oyj made a profit of €21.9m on its revenue of €343.9m, in the last year. In the last few years both its revenue and its profit have fallen, as you can see in the chart below.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. As a result, we think it's well worth considering what Altia Oyj's cashflow (when compared to its earnings) can tell us about the nature of its statutory profit. That might leave you wondering what analysts are forecasting in terms of future profitability. Examining Cashflow Against Altia Oyj's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to June 2020, Altia Oyj had an accrual ratio of -0.21. That indicates that its free cash flow quite significantly exceeded its statutory profit. Indeed, in the last twelve months it reported free cash flow of €61m, well over the €21.9m it reported in profit. Altia Oyj shareholders are no doubt pleased that free cash flow improved over the last twelve months.
Our Take On Altia Oyj's Profit Performance
As we discussed above, Altia Oyj's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think Altia Oyj's underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! And the EPS is up 31% over the last twelve months. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. In light of this, if you'd like to do more analysis on the company, it's vital to be informed of the risks involved. Case in point: We've spotted 2 warning signs for Altia Oyj you should be aware of.
