Singular People's (BME:SNG) Shareholders May Want To Dig Deeper Than Statutory Profit

A Closer Look At Singular People's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

For the year to June 2022, Singular People had an accrual ratio of 0.50. Statistically speaking, that's a real negative for future earnings. And indeed, during the period the company didn't produce any free cash flow whatsoever. Over the last year it actually had negative free cash flow of €7.3m, in contrast to the aforementioned profit of €8.07m. It's worth noting that Singular People generated positive FCF of €1.4m a year ago, so at least they've done it in the past.

Our Take On Singular People's Profit Performance

As we have made quite clear, we're a bit worried that Singular People didn't back up the last year's profit with free cashflow. For this reason, we think that Singular People's statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. In further bad news, its earnings per share decreased in the last year.
