Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Neinor Homes, S.A. (BME:HOME) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. The chart below, which you can click on for greater detail, shows that Neinor Homes had €395.1m in debt in September 2020; about the same as the year before. However, because it has a cash reserve of €115.2m, its net debt is less, at about €279.9m.
How Healthy Is Neinor Homes's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Neinor Homes had liabilities of €656.5m due within 12 months and liabilities of €93.4m due beyond that. Offsetting these obligations, it had cash of €115.2m as well as receivables valued at €35.6m due within 12 months. So its liabilities total €599.1m more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of €746.5m, so it does suggest shareholders should keep an eye on Neinor Homes's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Happily for any shareholders, Neinor Homes actually produced more free cash flow than EBIT over the last two years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Our View
Neinor Homes's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But, on a more sombre note, we are a little concerned by its level of total liabilities. All these things considered, it appears that Neinor Homes can comfortably handle its current debt levels. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
