Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that AS Harju Elekter (TAL:HAE1T) does have debt on its balance sheet. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does AS Harju Elekter Carry?
You can click the graphic below for the historical numbers, but it shows that AS Harju Elekter had €13.7m of debt in September 2020, down from €16.0m, one year before. However, it also had €3.37m in cash, and so its net debt is €10.3m.
How Strong Is AS Harju Elekter's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that AS Harju Elekter had liabilities of €34.7m due within 12 months and liabilities of €8.00m due beyond that. Offsetting this, it had €3.37m in cash and €26.5m in receivables that were due within 12 months. So it has liabilities totalling €12.8m more than its cash and near-term receivables, combined.
Since publicly traded AS Harju Elekter shares are worth a total of €85.2m, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
AS Harju Elekter has a low net debt to EBITDA ratio of only 1.3. And its EBIT easily covers its interest expense, being 74.2 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. In the last three years, AS Harju Elekter basically broke even on a free cash flow basis. While many companies do operate at break-even, we prefer see substantial free cash flow, especially if a it already has dead.
Our View
The good news is that AS Harju Elekter's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But the stark truth is that we are concerned by its conversion of EBIT to free cash flow. All these things considered, it appears that AS Harju Elekter can comfortably handle its current debt levels. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one.
