To find a multi-bagger stock, what are the underlying trends we should look for in a business? Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. That's why when we briefly looked at adesso's (ETR:ADN1) ROCE trend, we were pretty happy with what we saw.
What is Return On Capital Employed (ROCE)?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for adesso:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.13 = €26m ÷ (€341m - €133m) (Based on the trailing twelve months to June 2020).
So, adesso has an ROCE of 13%. In absolute terms, that's a satisfactory return, but compared to the IT industry average of 8.6% it's much better.

What Can We Tell From adesso's ROCE Trend?
While the current returns on capital are decent, they haven't changed much. The company has consistently earned 13% for the last five years, and the capital employed within the business has risen 239% in that time. 13% is a pretty standard return, and it provides some comfort knowing that adesso has consistently earned this amount. Stable returns in this ballpark can be unexciting, but if they can be maintained over the long run, they often provide nice rewards to shareholders.
What We Can Learn From adesso's ROCE
In the end, adesso has proven its ability to adequately reinvest capital at good rates of return. And long term investors would be thrilled with the 313% return they've received over the last five years. So while the positive underlying trends may be accounted for by investors, we still think this stock is worth looking into further.
