The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, SMA Solar Technology AG (ETR:S92) does carry debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. Despite its noteworthy liabilities, SMA Solar Technology boasts net cash, so it's fair to say it does not have a heavy debt load! So if you're focused on the future you can check out this free report showing analyst profit forecasts.

Over 12 months, SMA Solar Technology made a loss at the EBIT level, and saw its revenue drop to €967m, which is a fall of 3.3%. We would much prefer see growth.

So How Risky Is SMA Solar Technology?

Although SMA Solar Technology had an earnings before interest and tax (EBIT) loss over the last twelve months, it generated positive free cash flow of €12m. So taking that on face value, and considering the net cash situation, we don't think that the stock is too risky in the near term. Until we see some positive EBIT, we're a bit cautious of the stock, not least because of the rather modest revenue growth.
