Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Shenzhen Airport Co., Ltd. (SZSE:000089) does carry debt. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. As you can see below, Shenzhen Airport had CN¥4.05b of debt at June 2024, down from CN¥4.37b a year prior. On the flip side, it has CN¥3.39b in cash leading to net debt of about CN¥664.4m.
How Healthy Is Shenzhen Airport's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Shenzhen Airport had liabilities of CN¥2.95b due within 12 months and liabilities of CN¥10.5b due beyond that. Offsetting these obligations, it had cash of CN¥3.39b as well as receivables valued at CN¥1.08b due within 12 months. So it has liabilities totalling CN¥8.95b more than its cash and near-term receivables, combined.
This deficit is considerable relative to its market capitalization of CN¥13.9b, so it does suggest shareholders should keep an eye on Shenzhen Airport's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

So while we're not necessarily alarmed we think that its debt is far from trivial. We also note that Shenzhen Airport improved its EBIT from a last year's loss to a positive CN¥570m. But it is future earnings, more than anything, that will determine Shenzhen Airport's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. Our View
On our analysis Shenzhen Airport's conversion of EBIT to free cash flow should signal that it won't have too much trouble with its debt. However, our other observations weren't so heartening. In particular, interest cover gives us cold feet. We would also note that Infrastructure industry companies like Shenzhen Airport commonly do use debt without problems. When we consider all the elements mentioned above, it seems to us that Shenzhen Airport is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. The balance sheet is clearly the area to focus on when you are analysing debt.
