There May Be Some Bright Spots In Sino Wealth Electronic's (SZSE:300327) Earnings
The market was pleased with the recent earnings report from Sino Wealth Electronic Ltd. (SZSE:300327), despite the profit numbers being soft. However, we think the company is showing some signs that things are more promising than they seem.

Examining Cashflow Against Sino Wealth Electronic's Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Sino Wealth Electronic has an accrual ratio of 0.23 for the year to December 2023. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, which is hardly a good thing. Even though it reported a profit of CN¥186.3m, a look at free cash flow indicates it actually burnt through CN¥102m in the last year. We also note that Sino Wealth Electronic's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of CN¥102m. However, that's not all there is to consider. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

How Do Unusual Items Influence Profit?
Unfortunately (in the short term) Sino Wealth Electronic saw its profit reduced by unusual items worth CN¥44m. If this was a non-cash charge, it would have made the accrual ratio better, if cashflow had stayed strong, so it's not great to see in combination with an uninspiring accrual ratio. While deductions due to unusual items are disappointing in the first instance, there is a silver lining. We looked at thousands of listed companies and found that unusual items are very often one-off in nature. And that's hardly a surprise given these line items are considered unusual. If Sino Wealth Electronic doesn't see those unusual expenses repeat, then all else being equal we'd expect its profit to increase over the coming year.
Our Take On Sino Wealth Electronic's Profit Performance
In conclusion, Sino Wealth Electronic's accrual ratio suggests that its statutory earnings are not backed by cash flow, even though unusual items weighed on profit. Considering all the aforementioned, we'd venture that Sino Wealth Electronic's profit result is a pretty good guide to its true profitability, albeit a bit on the conservative side.
