Easyhome New Retail Group (SZSE:000785) Takes On Some Risk With Its Use Of Debt
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Easyhome New Retail Group Corporation Limited (SZSE:000785) does carry debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at September 2024 Easyhome New Retail Group had debt of CN¥7.95b, up from CN¥7.23b in one year. On the flip side, it has CN¥2.40b in cash leading to net debt of about CN¥5.54b.
How Strong Is Easyhome New Retail Group's Balance Sheet?
We can see from the most recent balance sheet that Easyhome New Retail Group had liabilities of CN¥9.70b falling due within a year, and liabilities of CN¥20.8b due beyond that. Offsetting these obligations, it had cash of CN¥2.40b as well as receivables valued at CN¥2.08b due within 12 months. So it has liabilities totalling CN¥26.0b more than its cash and near-term receivables, combined.
When you consider that this deficiency exceeds the company's CN¥24.4b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
While Easyhome New Retail Group's debt to EBITDA ratio (3.1) suggests that it uses some debt, its interest cover is very weak, at 1.7, suggesting high leverage. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Our View

But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Overall, we think it's fair to say that Easyhome New Retail Group has enough debt that there are some real risks around the balance sheet. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. The balance sheet is clearly the area to focus on when you are analysing debt.
