We Think That There Are More Issues For CIMC Safeway Technologies (SZSE:301559) Than Just Sluggish Earnings

Zooming In On CIMC Safeway Technologies' Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
CIMC Safeway Technologies has an accrual ratio of -0.14 for the year to September 2024. Therefore, its statutory earnings were quite a lot less than its free cashflow. To wit, it produced free cash flow of CN¥551m during the period, dwarfing its reported profit of CN¥289.4m. CIMC Safeway Technologies did see its free cash flow drop year on year, which is less than ideal, like a Simpson's episode without Groundskeeper Willie. Having said that, there is more to the story. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

How Do Unusual Items Influence Profit?
Surprisingly, given CIMC Safeway Technologies' accrual ratio implied strong cash conversion, its paper profit was actually boosted by CN¥51m in unusual items. While we like to see profit increases, we tend to be a little more cautious when unusual items have made a big contribution.
