When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Enel Generación Chile S.A. (SNSE:ENELGXCH) does use debt in its business. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. A Look At Enel Generación Chile's Liabilities

The latest balance sheet data shows that Enel Generación Chile had liabilities of CL$446.8b due within a year, and liabilities of CL$1.02t falling due after that. Offsetting this, it had CL$5.53b in cash and CL$535.6b in receivables that were due within 12 months. So its liabilities total CL$922.8b more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since Enel Generación Chile has a market capitalization of CL$1.72t, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.

Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Our View

When it comes to the balance sheet, the standout positive for Enel Generación Chile was the fact that it seems able to cover its interest expense with its EBIT confidently. But the other factors we noted above weren't so encouraging. For example, its level of total liabilities makes us a little nervous about its debt. When we consider all the elements mentioned above, it seems to us that Enel Generación Chile is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
