Lumine Group (CVE:LMN) Seems To Use Debt Rather Sparingly

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Lumine Group Inc. (CVE:LMN) does use debt in its business. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does Lumine Group Carry?

The image below, which you can click on for greater detail, shows that at September 2024 Lumine Group had debt of US$288.7m, up from US$141.7m in one year. However, because it has a cash reserve of US$180.4m, its net debt is less, at about US$108.3m.

How Strong Is Lumine Group's Balance Sheet?

The latest balance sheet data shows that Lumine Group had liabilities of US$210.8m due within a year, and liabilities of US$407.8m falling due after that. On the other hand, it had cash of US$180.4m and US$209.7m worth of receivables due within a year. So its liabilities total US$228.6m more than the combination of its cash and short-term receivables.

Since publicly traded Lumine Group shares are worth a total of US$6.90b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Looking at its net debt to EBITDA of 0.79 and interest cover of 4.3 times, it seems to us that Lumine Group is probably using debt in a pretty reasonable way. So we'd recommend keeping a close eye on the impact financing costs are having on the business. Importantly, Lumine Group grew its EBIT by 50% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Lumine Group's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Happily for any shareholders, Lumine Group actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.

Our View

Lumine Group's conversion of EBIT to free cash flow suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But truth be told we feel its interest cover does undermine this impression a bit. Considering this range of factors, it seems to us that Lumine Group is quite prudent with its debt, and the risks seem well managed. So we're not worried about the use of a little leverage on the balance sheet. The balance sheet is clearly the area to focus on when you are analysing debt.
