Here's Why We're Not At All Concerned With Goldquest Mining's (CVE:GQC) Cash Burn Situation
Even when a business is losing money, it's possible for shareholders to make money if they buy a good business at the right price. For example, biotech and mining exploration companies often lose money for years before finding success with a new treatment or mineral discovery. But while the successes are well known, investors should not ignore the very many unprofitable companies that simply burn through all their cash and collapse.
Given this risk, we thought we'd take a look at whether Goldquest Mining (CVE:GQC) shareholders should be worried about its cash burn. How Long Is Goldquest Mining's Cash Runway?
A company's cash runway is calculated by dividing its cash hoard by its cash burn. As at September 2021, Goldquest Mining had cash of CA$14m and no debt. Importantly, its cash burn was CA$1.6m over the trailing twelve months. Therefore, from September 2021 it had 9.2 years of cash runway. While this is only one measure of its cash burn situation, it certainly gives us the impression that holders have nothing to worry about. How Is Goldquest Mining's Cash Burn Changing Over Time?
Because Goldquest Mining isn't currently generating revenue, we consider it an early-stage business. So while we can't look to sales to understand growth, we can look at how the cash burn is changing to understand how expenditure is trending over time. Over the last year its cash burn actually increased by 6.5%, which suggests that management are increasing investment in future growth, but not too quickly. However, the company's true cash runway will therefore be shorter than suggested above, if spending continues to increase. Since its cash burn is increasing (albeit only slightly), Goldquest Mining shareholders should still be mindful of the possibility it will require more cash in the future. Companies can raise capital through either debt or equity. Many companies end up issuing new shares to fund future growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.
Since it has a market capitalisation of CA$35m, Goldquest Mining's CA$1.6m in cash burn equates to about 4.5% of its market value.
