OceanaGold Corporation's (TSE:OGC) Stock Is Going Strong: Have Financials A Role To Play?

Published
TSX:OGC

Most readers would already be aware that OceanaGold's (TSE:OGC) stock increased significantly by 20% over the past three months. We wonder if and what role the company's financials play in that price change as a company's long-term fundamentals usually dictate market outcomes. Specifically, we decided to study OceanaGold's ROE in this article.

Return on equity or ROE is an important factor to be considered by a shareholder because it tells them how effectively their capital is being reinvested. Simply put, it is used to assess the profitability of a company in relation to its equity capital.

How Do You Calculate Return On Equity?

The formula for ROE is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for OceanaGold is:

3.7% = US$70m ÷ US$1.9b (Based on the trailing twelve months to September 2024).

The 'return' is the profit over the last twelve months. So, this means that for every CA$1 of its shareholder's investments, the company generates a profit of CA$0.04.

What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

OceanaGold's Earnings Growth And 3.7% ROE

It is quite clear that OceanaGold's ROE is rather low. Not just that, even compared to the industry average of 9.2%, the company's ROE is entirely unremarkable. However, we we're pleasantly surprised to see that OceanaGold grew its net income at a significant rate of 47% in the last five years. We reckon that there could be other factors at play here. For example, it is possible that the company's management has made some good strategic decisions, or that the company has a low payout ratio.

As a next step, we compared OceanaGold's net income growth with the industry, and pleasingly, we found that the growth seen by the company is higher than the average industry growth of 22%.

TSX:OGC Past Earnings Growth November 21st 2024

Earnings growth is an important metric to consider when valuing a stock. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. Doing so will help them establish if the stock's future looks promising or ominous. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if OceanaGold is trading on a high P/E or a low P/E, relative to its industry.

Is OceanaGold Using Its Retained Earnings Effectively?

OceanaGold has a really low three-year median payout ratio of 13%, meaning that it has the remaining 87% left over to reinvest into its business. So it looks like OceanaGold is reinvesting profits heavily to grow its business, which shows in its earnings growth.

Additionally, OceanaGold has paid dividends over a period of at least ten years which means that the company is pretty serious about sharing its profits with shareholders. Existing analyst estimates suggest that the company's future payout ratio is expected to drop to 4.7% over the next three years. As a result, the expected drop in OceanaGold's payout ratio explains the anticipated rise in the company's future ROE to 15%, over the same period.

Summary

In total, it does look like OceanaGold has some positive aspects to its business. With a high rate of reinvestment, albeit at a low ROE, the company has managed to see a considerable growth in its earnings. Having said that, looking at the current analyst estimates, we found that the company's earnings are expected to gain momentum.
